When should I use black phosphate instead of stainless?

Choose black phosphate when the housing is enclosed and stays lubricated. Phosphate is a conversion coating, meaning it grows into the steel surface rather than plating on top of it, so it adds no meaningful thickness to a part that has to fit a machined groove. The slightly porous surface it leaves holds oil, which is why phosphate rings are standard inside gearboxes and oil-bathed assemblies: the lubricant film does most of the corrosion protection and the coating helps retain it. What phosphate will not do is survive standing water. In a washdown environment or an outdoor housing that collects condensation, the finish is not enough on its own and stainless is the correct specification.

You can, but consider galvanic corrosion if moisture is present. The carbon steel ring becomes the sacrificial metal against a stainless housing, so it will corrode preferentially at the groove. In a dry or oil-filled assembly this is not a concern.
